Wouldn't "war beschäftigt" be more correct? Sei is to be, so the literal translation would be "He be busy". Is this proper German?

Yes, it's proper German. It's Konjunktiv I (subjunctive), a special form of the verb used for indirect speech in German: http://german.about.com/od/grammar/a/konjunktivI_2.htm

I do not understand why the correct translation is "he said he was busy". Should it not be "he said he would be busy"?
