Sportcompetition or battle/war?
It's a battle/war. If it was a sports event, we'd use "versenyzek", or "küzdök" (if it's a fighting event such as box or karate).
I don't think that "harcolok" belongs to the words we have to learn first... or is learning hungarian like a battle and we need this word.
Well, even if it's not a battle, it's a struggle, at least for many people. :)
It's an important cultural word. :)

why is "I am fighting near the city" incorrect?
I had same issue. I think it should be accepted
Near means next to it, behind it, in front of it. Somewhere close to the city.
This might be a sentence that you say while gaming, right?
I am fighting next to the city.
but it is not the word "fighting" only "fight" and with worth "fight" the answer is wrong !
