It does mean that literally, if you ignore the hyphen. But you need to learn the word for a toilet, and this is it.

They have exactly the same confusion in Welsh, with the exact equivalent phrase, tŷ bach. It appears, from this Duolingo discussion that they do not even use a hyphen to tell the difference.

Yes, Duolingo has issues with hyphens, so it always ignores them.
